Hot Energy Stocks To Watch Right Now

Canadian oil-sands producers may want to sing "I Want to Be Free" right about now. Between the European Union's proposal of a penalty on oil sands consumed in Europe and the political wrangling surrounding TransCanada's (NYSE: TRP  ) Keystone XL pipeline, producers just can't seem to find a market. Even without the political problems, there are still some massive logistics problems facing Canadian oil sands. Let's take a look at one critical issue with Canadian oil sands and how one U.S. energy play could be a savior.

Sweet Sticky Thing
Even though we call everything "crude oil," every source of crude is different. Crude is a collection of hundreds of different types of molecules that are based on the same basic concept: chains or rings of carbon atoms flanked by hydrogen atoms. Depending on where oil comes from, the percentages of these molecule types change, which changes the physical properties -- and the market value -- of these crudes. In the case of the Canadian oil sands, the product is considered a heavy oil/bitumen crude source. This means it has a much higher percentage of long-chain molecules used for products such as lubricants, residual fuels such as home heating oil, and asphalt for roads and roofs. By contrast, lighter oil types, such as what we're seeing from shale oil in the U.S., have more short-chain molecules and will produce a higher percentage of light products, such as gasoline, kerosene, and jet fuel.�

    Jefferies' 2011 energy pick with the greatest upside potential is Frontline(FRO_), an owner and operator of tankers that are used to transport oil, coal and iron ore. Frontline has a market value of only $2 billion, so it's a small-cap and not particularly popular.

    The company's sales have dropped 9% in 12 months, but its net income has increased 18%. In the third quarter, Frontline swung to a profit of $13 million, or 16 cents a share, from a loss of $5.6 million, or seven cents, in the year-earlier period. Its sales grew 7.8%. Like Jefferies' other energy picks, Frontline trades at a peer discount, costing 11-times trailing earnings, 14-times forward earnings and 6.2-times cash flow. The multiples represent discounts of 42%, 38% and 32% to peer averages. The stock offers a dividend.

    Quarterly distributions vary widely. The quarterly payout has been as high as $3 a share in 2008, equivalent to 6% of the stock price when paid. In the latest quarter, the dividend fell from 75 cents to 25 cents. If the 25 cent payout is maintained, then the stock will yield 4% in the next year. On Tuesday, Deutsche Bank upgraded Frontline to "buy" with a $32 12-month target, suggesting 27% of upside. Jefferies' $35 target suggests 39% upside. Other analysts dissent. Just six rate Frontline's stock "buy" while eight rate it "hold" and 12 rank it "sell."

    With shares now trading at $5.50 as of this writing, recommending selling shares at $7.00 when I did was indeed a prudent thing to do, as the shares are now down over 20% from where I recommended they be sold not too long ago.

    The question now becomes, with the shares significantly lower than before, is PROS actually a bargain at these prices? (See page 2)

    I definitely think we are getting there, but wouldn’t venture to guess until after their next earnings announcement on 11-6-08.

    SeaDrill Ltd. (NYSE: SDRL) is a unique opportunity for income investors seeking a pure play on deep-water drilling outside the post-BP spill in the Gulf of Mexico. The company was formed in 2005, and owns the most state-of-the-art drilling equipment in the entire industry that commands premium day rates. It is in big demand with utilization rates running near100% as big oil deposits become harder to find without going deep.

    SeaDrill is a company that is mostly involved in offshore drilling. The company provides mobile units, tender rigs and well services across the world. There is a direct connection between oil prices and the profitability of SeaDrill. Last year’s dividend yield was 7.6%. Current P/E ratio of 11.9 is lower than similar sized competitors such as Noble Corporation (NE) and Pride International (PDE). Jonathan Auerbach's Hound Partners and Craig Effron's Scoggin have large investments in another offshore driller, Ensco Plc (ESV).
